Do you have the admin access to your computer? First of all, if the USB key has got any program on it that helps it to launch then it will have less space available. Make sure that the USB key like the U3 Smart USB key will have programs on it.
If you are not being able to format they key you can try the following which might help you http://ccm.net/forum/affich 8617 can t format usb mass storage drive as they have already discussed it in the same thread

Sometimes the space indicated on pen drive are fake, you should bring it back where you bought it.
